Understanding Revenue: Types and Concepts
Defining Revenue
Revenue is a crucial business term that is often used interchangeably with sales or turnover. It refers to the total income generated by a company from its primary business activities, which usually involve selling goods or providing services to customers. Aside from these, some companies also earn revenue through other means such as royalties, fees, or interests.
The core idea behind revenue generation is that a company can sell as many units of its product as it wants by setting a price that is equal to or less than the market price. However, setting a price lower than the market price might not be a wise decision. Ideally, a company should aim to sell a quantity of the product where the set price exactly matches the market price.
Understanding Different Types of Revenues
Total Revenue: Total revenue represents the complete earnings a company can obtain from selling its products or services. It is calculated by multiplying the price of the product (P) by the quantity of the product sold (Q). Thus, the formula for total revenue (TR) is P × Q.
Formula for Total Revenue:
TR = P × Q
Average Revenue: Average revenue refers to the income generated per unit of output sold. It is a critical factor in determining a company's profit. The profit per unit is calculated by subtracting the average cost from the average revenue. Typically, a company aims to produce a volume of output that maximizes profit.
Formula for Average Revenue:
AR = TR/Q = P × Q/Q = P
Marginal Revenue: Marginal revenue is the additional income that a company earns from selling one more unit of a product. It helps management understand customer demand, plan production schedules, and set product prices. Marginal revenue remains steady up to a certain level of output, after which it starts to decline due to the law of diminishing returns.
Formula for Marginal Revenue:
MR = Change in total revenue / Change in quantity
